Moats in Regulated Industries: When Rules Build Walls

Banking charters, FDA approvals, and pipeline rights-of-way can create some of the widest moats. Learn when regulation protects profits — and when it doesn't.


What's the relationship between government regulation and competitive advantage? To casual investors, regulation often looks like a burden — compliance costs, rate constraints, bureaucratic friction that slows a business down. But to anyone who has spent time studying moat sources, the answer is more layered: regulation can function as a wall that no competitor can scale, a barrier more durable than any patent or brand. The question isn't whether a business is regulated. It's which side of the regulatory wall it's standing on.

The distinction matters because regulated businesses sit in two fundamentally different positions. An incumbent with a government-issued charter, license, or right-of-way holds an asset that competitors cannot simply buy or build — the regulatory process itself is the barrier. A new entrant faces not just the capital requirements of building a competing business but the time and approval process of obtaining the necessary permissions. These aren't the same challenge, but they operate to the same competitive effect.

Regulatory moats appear across more industries than most investors realize — banking, pharmaceuticals, utilities, pipelines, waste management, and rating agencies among them. And they carry a risk profile distinct from market-based moats: because the government creates them, the government can also change them. Understanding what makes a regulatory moat durable — and what makes it vulnerable — is one of the more underappreciated dimensions of moat analysis.

Four Types of Regulatory Barrier

Regulatory moats cluster into four categories based on what the government is actually restricting. Each has a different durability profile and different signals for evaluating strength.

Licensing and Charters

Banking charters are the canonical example. The FDIC, OCC, and Federal Reserve do not grant new banking charters freely. From 2010 through 2023, de novo bank applications averaged fewer than five approvals per year in the United States — down from over 100 per year in the decade before the financial crisis. The regulatory process requires substantial capital reserves, years-long examination relationships, and extensive documentation that most applicants cannot satisfy.

JPMorgan Chase and Wells Fargo hold national charters that function as irreplaceable operating licenses. A fintech firm can build payment processing or lending products, but obtaining a full-service insured bank charter — and the deposit funding that comes with it — requires clearing bars that most applicants cannot meet. Neobanks and challenger banks largely route around this by partnering with chartered banks rather than applying for their own, which tells you something about how high the barriers actually are. Similar dynamics apply in insurance (state licensing, reserve requirements), securities dealing, and investment advisory regulation. Each gate limits the number of participants and anchors the economics of those who've already cleared it.

Product Approvals

FDA approval for a new drug typically requires 10 to 15 years of clinical development and, for major medicines, hundreds of millions to billions in R&D investment. Once approved, the drug earns patent protection of roughly 20 years from the filing date, with regulatory exclusivities layered on top: five years for new chemical entities, seven years for orphan drugs, and — the most consequential — 12 years of market exclusivity for biological medicines.

That 12-year biologic exclusivity is particularly powerful. Even after a biologic's patents expire, biosimilar competitors face their own lengthy approval gauntlet, substantial manufacturing challenges (biologics are far harder to replicate than small-molecule drugs), and the institutional inertia of physicians who've built dosing protocols around the reference product. Pfizer's rheumatoid arthritis biologic Enbrel and Biogen's multiple sclerosis treatment Tysabri both maintained meaningful pricing power well past the window when conventional generic competition would have commoditized them. The moat here is explicitly time-bounded — pharmaceutical companies disclose patent expirations and pending biosimilar filings directly in their 10-K annual reports.

Infrastructure Rights-of-Way

Moving energy and freight through physical infrastructure requires access to land, and that access is controlled through rights-of-way, easements, and government grants that existing operators hold — and that newcomers often cannot acquire at any price. Kinder Morgan's natural gas pipeline network spans approximately 83,000 miles in North America, built over decades through regulatory approvals, landowner negotiations, and environmental permitting that modern standards make nearly impossible to replicate at scale. Enbridge's Canadian mainline system has carried crude oil for decades under a regulatory framework that effectively prevents parallel pipe economics from attracting a serious competitor.

Railroad rights-of-way tell the same story. BNSF's and Union Pacific's rail networks crossing the American West were assembled over 150 years under land grant legislation that no longer exists. The grade crossings, terminal access, and property rights they hold cannot be replicated at any price — which is precisely why Berkshire Hathaway's 2010 acquisition of BNSF was widely recognized as a permanent structural position, not a cyclical asset bet.

Permitting Barriers

Environmental and land-use permits create moats in industries where new capacity is constrained not by technology or capital but by the approval process itself. Waste Management and Republic Services hold disposal permits for landfills that serve defined geographic areas, and communities rarely welcome new proposals nearby. Permitting timelines for new disposal capacity run five to ten years even when approval eventually comes. Spectrum licenses in telecommunications work similarly — Verizon and AT&T hold allocations acquired over decades through FCC auctions at combined costs that a new entrant would need to match to compete for wireless subscribers on equal footing.

What Makes a Regulatory Moat Durable

The most durable regulatory moats share two characteristics: the underlying economics would limit competition even without the regulatory barrier, and the protection reflects genuine public interest in limiting the number of participants — not just incumbent lobbying.

Utility franchises exemplify this combination. The reason most states grant electricity and gas utilities monopoly franchises within defined service territories isn't purely regulatory capture — it's that building duplicate infrastructure to serve the same homes would be economically irrational. One set of power lines, one gas pipeline, one billing relationship per address. The regulation formalizes what the economics would produce anyway. Efficient scale and regulatory protection reinforce each other, producing moats with exceptional durability.

Moody's and S&P Global's position in credit ratings tells a similar story. The SEC's Nationally Recognized Statistical Rating Organization designation gives both firms regulatory standing that institutional investors and bond issuers are required to respect. But the real structural advantage runs deeper: switching costs for issuers and investors are enormous, the credibility network compounds over decades, and new entrants face a trust gap that years of accurate ratings still may not close. Moody's and S&P together hold roughly 80% of the global credit rating market — a position that has been stable for decades and that the regulatory designation reinforces without fully creating. The combination of intangible assets and regulatory standing has proven exceptionally durable.

The underlying economics argument is what I look for first in any regulatory moat. When regulation reinforces an already-strong economic rationale for limited competition — high fixed costs, geographic constraints, community opposition that would deter entry regardless of legal barriers — the moat is more durable than when it exists solely at regulatory discretion.

The Other Side: Regulatory Risk

I'll be honest: the line between regulatory moat and regulatory burden is harder to draw than most moat frameworks admit, and I've been more cautious about regulatory moats than some investors specifically because regulation itself can change. The same government that granted the license can revise the rules. And it sometimes does.

The deregulation of electric utilities in the 1990s and 2000s illustrates the risk clearly. Companies that had operated as regulated monopolies for decades — earning predictable, capped but stable returns — suddenly found themselves competing in markets designed to introduce rivalry. For some utilities, deregulation proved beneficial; they had efficient operations that competed well. For others, the removal of rate-of-return regulation exposed cost structures and asset values that had been propped up by the monopoly regime. The regulatory moat was real, right up until it wasn't.

Similar dynamics can play out in pharmaceuticals (the Medicare negotiation authority created by the Inflation Reduction Act of 2022 for high-volume medications), telecommunications (net neutrality shifts, spectrum reallocation policy), and financial services (capital requirement revisions, interchange fee regulation). The durability test isn't simply 'is there regulatory protection today?' but rather 'would this competitive position be defensible even without regulatory support?' A company whose advantages reduce to pure regulatory discretion — with no underlying efficient scale, switching costs, or cost advantage beneath them — is exposed to any administration that decides to rewrite the rules.

Identifying Regulatory Moat Strength

Several signals help assess both the durability and the strength of a regulatory moat.

Check the structure of entry barriers. If a competitor could realistically obtain necessary approvals and begin operations within five years, the regulatory moat is narrow. If meaningful entry would require 15 or more years, billions of dollars, and uncertain regulatory outcomes, it's wide. Pharmaceutical companies disclose this risk directly in their 10-K annual reports — pending biosimilar applications for a given drug tell you exactly when competition arrives and how many entrants are coming.

Look for natural monopoly characteristics alongside the regulatory protection. Those that benefit from regulation without the underlying efficient-scale economics are more exposed to regulatory change, because the economic rationale for the restriction is weaker.

Track the regulatory relationship over time. Companies that have maintained constructive engagement with their regulators tend to receive favorable treatment when rates are reset, permits are renewed, or approvals are extended. And always evaluate the political durability of the protection. Is the barrier the product of bipartisan, decades-old legislation — banking charters, FDA approval pathways, railroad rights-of-way — or a more recent regulatory decision that a future administration could revisit? The more institutionalized the framework, the more durable the moat it creates.
